macOS storage "System Data" and iCloud Sync

My problem is that the Desktop and Documents folders are sync from iCloud with storage optimization disabled. Technically, anything in iCloud shouldn't take up space on my MacBook. The thing is, my MacBook is almost out of storage and the files in the Documents folder are also taking up space on my MacBook. In the settings, it shows up as System Data.


So I want to make it clear that the files on iCloud Drive take up exactly the same space as System Datas on my MacBook.


Why is this happening? Aren't these files supposed to free up space and be completely in iCloud?
